How employee share schemes work. More than 1,300 companies offer some type of share-save scheme, including banks, retailers and airlines. And just under 2 million employees are now contributing to these tax-efficient savings plans. 6:20AM BST 21 Jun 2011. The most widely used scheme is Save as You Earn (SAYE) – also known as Sharesave or Savings Related Share Option Schemes. This government-backed scheme was launched in 1980, and offered generous tax breaks to encourage employees to take a direct stake in their company. HM Revenue Figures show that the number of firms offering these schemes has declined in recent years, but there are still more than 800 companies offering this perk. If you work for one offering an SAYE it is worth signing up: this remains the only risk-free way of investing in the stock market.
Put simply, this scheme is a one-way bet: if your company's share price rises, you make money, by buying shares at a discount and selling them on. But if share prices fall, you get your money back – plus a reasonable tax-free bonus. Under SAYE, employers offer staff the opportunity to save up to £250 a month for three or five years. This money is normally deducted from your pay each month. But within these rules, firms are free to set their own guidelines under the Tesco scheme the maximum that can be saved is just £50 a month. At the end of the term, employees can exercise an option to buy shares at a price that was fixed at the outset – usually at a 20 per cent discount on their original value. If, at the end of the plan, the shares are worth less than this "offer price", staff can take back their money, with a cash bonus. Under HM Revenue rules this is normally equivalent to just over six monthly payments (on the five-year plan). So those saving £50 a month for five years would have a princely sum of £3,000, to which would be added another £305. But if the shares are worth more, they can exercise the share option and can buy the shares at a discount, sell them immediately, and realise the gain – or hold them for the longer term. "You would be a mug not to join an employee share scheme if your employer offers one, and the market volatility we've seen over the past few years should certainly not put people off,'' says Mike Warburton, a tax partner at Grant Thornton. Ms Jones, who works at the Bridgend Extra Store, agrees. "I have saved in these schemes for the past 13 years, and the money I've made has helped me buy a caravan for my family. These schemes aren't quite as generous as they once were, but they they are still worth doing, as you can't lose out." But while these share schemes are risk-free at the outset, there is the potential to turn sour once the share option has been exercised.
Peter Leach, a director of Killik Employee Services, says: "If you hold on to the shares rather than sell them that same day, you become exposed to market volatility.'' He points out that many people invest each year into different tranches of these three - and five-year plans. As they mature they simply retain the share certificates, as part of their longer-term investment plans. This may mean that a disproportionate part of their money is invested in one company. "Some employees could be holding all their eggs in one basket, which is great when the share price is rising, but can be disastrous if it falls,'' he says. Mr Leach recommends cashing in shares when schemes mature and spreading the investment across a range of assets. "By cashing in shares you not only diversify your risk but can also make sure you are maximising all the tax opportunities that are available to you, such as pensions and Isas.'' Anyone who contributes to an employee share scheme has the option of transferring the shares directly into an Individual Savings Account (Isa). Provided this is done within a 90-day time frame, there is no tax liability. Mr Leach explains: "This is useful for those who have made more significant gains on these schemes." If the gain is more than £10,200 and these shares are sold at once, then they become liable for capital gains tax.
All gains over £10,200 are taxed at 18 per cent. To avoid this, investors have the option of selling their holdings in stages, so in any one tax year they are not crystallising gains of more than £10,200. Or, more simply, moving the money into an Isa, which is CGT-free. Those who leave a company mid-way through an SAYE will, in most cases, receive their savings to date, plus interest. Mr Leach says: "If you resign or are dismissed you get your money back. But if you are made redundant, or have to leave through ill-health, there is usually the option to buy the discounted shares." There are other riskier types of share schemes, including Share Incentive Plans (SIPs), launched 11 years ago. These schemes are offered by almost 900 companies – including Lloyds TSB, Prudential and British Land. Under SIPs employees can buy shares from their gross salary, which therefore gives a 40 per cent discount for higher-rate taxpayers. Shares usually have to be held for a minimum of five years before they can be sold. In some SIPs staff are also given shares for free or on a buy-one-get-one-free basis. Obviously getting shares free, or at a significant discount is a good deal, but the risk with SIPs is that the employee is exposed to the stock market from day one. These risks were highlighted by the Northern Rock debacle. An estimated 85 per cent of the bank's 6,500 staff had signed up to its SIP.
But once the bank was nationalised these shares were effectively worthless. Typically SIP schemes allow employees to invest a maximum of £1,500 or 10 per cent of their salary (whichever is lower) a year. But the advantage of this scheme is that it does shield savers from CGT on any subsequent gain. A third type of scheme is the Company Share Option Plan. CSOPs are not available to all employees and are used to tie senior employees into a company. Employers can give up to £30,000 worth of shares, which the employee can buy at the original price after three years of employment, without creating an income-tax liability. Suppose the sole breadwinner has a salary of Rs. 12 lakh per annum, then the plan should be able to cover for a substantial part, if not all of the income loss suffered by the family, if the insured is unable to work due to a partial or total disability or in the unfortunate event of his demise. Saving money also helps to build up a corpus that can yield interest income. Existing and Future Expenses: A good product should be enough to cover any major expenses at present or in the near or distant future.
So, larger expenses such marriage, retirement, continuing treatment of illnesses, etc. has to be accounted for in the calculations along with saving fund while arriving at the life cover required for the family. The expenses should be thought out with some rationality to select the best saving scheme. Considering medical expenses or hospital stay for the family does not make sense if there is already a Mediclaim plan covering all such expenses. However, the annual premiums on such options should be factored in while making the calculations. Existing Cover: The existing cover should be discounted while calculating the cover required if it is an individual financial scheme. If it is the employer’s group policy, then the coverage under it can be considered. For more clarity, it is always better to ask the employer for the benefits under the group financial policy. Once the facts are clear, the individual can reduce the amount they are likely to receive under these policies from the new cover they need under the insurance products. Income of Spouse or Other Members of Family: While calculating the coverage required, it makes sense to discount the income of the spouse or other members of the family. This will help provide a more realistic picture of the amount of coverage and returns required. If the spouse earns then the amount of cover should be able to take care of all the major expenses that are likely to occur and also take care of most of the expenses that are being met by the earnings of the insured.
